What is gross domestic private investment?

Gross Private Domestic Investment refers to the total amount of investment spending by businesses and firms located within the borders of a nation. It includes both the values of the purchases of non-residential fixed investment, which include capital goods used for production, and the values of the purchases of residential fixed investment, which include construction spending for factories or offices.

An important component of Investment spending is the value of the change of a business鈥檚 inventories. Without accounting for inventories, GDP would be understated; goods, while they might not be sold in the current quarter, are still produced in the current quarter and still must be counted. Thus, if a business is producing a vast amount of goods but is not selling all of them, then investment spending will increase due to a positive change in inventories. However, if a firm is selling down its inventories, investment spending will decrease.

Investment is a critical factor of the US economy, and because it accounts for the purchase of capital goods, this component is directly responsible for helping achieve growth in productivity. Business spending on computers, networking, and the internet have all helped to achieve the recent productivity shock in the US economy, and it is because of this surge that our outlook looks so favorable.

However, investment spending is also the most volatile component of GDP, and it is the most interest rate sensitive. Because firms have to weigh the costs of investing in new capital and the benefits of keeping their money in savings, an interest rate hike increases the opportunity cost of purchasing new fixed investment, and it increases the costs of corporate borrowing. Investment spending is so volatile because of these oscillations in interest rates, and also because of the fact that innovations come in waves. Businesses will not invest unless they feel it is worth their while, and new technologies emerge in spurts, causing firms to invest most at times of great technological advancement.
